Operating Leverage

Definition

Operating leverage measures how a company's operating income changes in response to changes in revenue. Companies with high fixed costs and low variable costs have high operating leverage — small revenue increases can produce large profit increases.

Formula% Change in Operating Income ÷ % Change in Revenue = Contribution Margin ÷ Operating Margin

How to Interpret Operating Leverage

A company with operating leverage of 3 means that every 10% revenue increase translates to a 30% increase in operating income. This amplification works in both directions — revenue declines also hit profits disproportionately hard. We look for companies with moderate operating leverage (2-4) because they benefit from growth without excessive risk during downturns.

Why It Matters for Investors

Operating leverage is one of the most powerful forces in compounding. Companies with high operating leverage can grow profits much faster than revenue without any improvement in their underlying business. This is why software companies with high fixed development costs and near-zero marginal costs produce such exceptional returns.

Frequently Asked Questions

What is the difference between operating leverage and financial leverage?

Operating leverage comes from fixed costs in the business — software development, factories, R&D. Financial leverage comes from debt. Operating leverage is generally safer because it reflects the business model, not borrowing.

Is high operating leverage always good?

No. High operating leverage amplifies both gains and losses. During a downturn, companies with high fixed costs see profits drop faster than revenue. The key is revenue stability — a company with predictable revenue and high operating leverage is ideal.

How can I tell if a company has operating leverage?

Look at the relationship between revenue growth and margin expansion. If a company grows revenue by 10% and its EBIT margin expands from 20% to 25%, it has significant operating leverage.
